What is Foreign Exchange Risk?
Foreign exchange risk is something that all foreign investors have to consider from time to time. Whether you engage in the Forex market, international stocks or mutual funds, this will impact you in some capacity. Learn how this risk can affect you and what you can do about it.
Exchange Rate Risk
When you enter into an investment in a foreign country, the exchange rate risk is something that you must consider. This deals with the changes in the exchange rate between the two currencies that you will be working with.
For example, let's say that you invest in a foreign bond.
To do this, you have to convert your home country's currency to the currency of the country that is selling the bond. You do this and buy the bond. You end up holding the bond for several years and then deciding to cash it in.
Once you cash it in, you will have to convert the other currency back into your own before you can use it. If the exchange rate moved against you during this time, it could seriously affect your purchasing power. In some cases, it can cancel out the entire amount that you made from the investments.
Affecting Businesses
The exchange rate risk also affects businesses that export and import. When they regulary buy goods from other countries, the fluctuations in the exchange rate can significantly impact the businesses. You need a favorable exchange rate to make the most money from the transaction.
Watching the Market
If you find yourself in one of these situations, you will most likely need to continually monitor the Forex market to make the most of the transaction. The Forex market is always changing and exchange rates can vary from one second to the next. If you are in an investment, check the exchange rate before you cash out. You might want to wait until the rate favors you before cashing out and converting your money.
